Why AI Governance Is Now a Contract Problem
When AI was a research curiosity, governance was an ethics discussion. When AI became a productivity tool, governance was an IT security discussion. In 2026, with AI making consequential decisions across hiring, credit, healthcare triage, fraud detection, and supply chain — governance is a legal liability and regulatory compliance problem. And it lives in your contracts.
Consider what has changed in 24 months. The EU AI Act entered full enforcement for high-risk AI systems in August 2025. The UK published its AI Safety Institute framework for enterprise AI deployment. Multiple US states enacted AI-specific legislation covering algorithmic decision-making in employment and financial services. And class action litigation against enterprises deploying biased AI systems began delivering significant verdicts — with courts looking at exactly what due diligence the enterprise conducted and what obligations the AI vendor accepted.
In this environment, the contract between your organisation and your AI vendor is the primary governance document. It either protects you or exposes you. Most standard AI vendor contracts were written when vendors had no regulatory obligation to disclose anything. The defaults are entirely vendor-friendly. If you haven't renegotiated your AI contracts in the last 18 months, you are almost certainly exposed.
EU AI Act: What It Requires in Your Contracts
The EU AI Act creates a risk-based framework that classifies AI systems into prohibited, high-risk, limited-risk, and minimal-risk categories. For enterprises, the most material obligations apply to high-risk AI systems — a category that includes AI used in recruitment, credit scoring, biometric identification, critical infrastructure management, law enforcement, and many healthcare applications.
Risk Classification in Contracts
Your AI vendor contract must clearly establish which risk category the system falls into — and who bears responsibility for that determination. Vendors frequently resist characterising their systems as high-risk because it triggers conformity assessment obligations. Enterprises that accept vague risk classification language are setting themselves up for regulatory exposure if the system is later assessed as high-risk.
Contractual language must specify: the specific use cases the AI system is deployed for within your organisation, the vendor's risk classification assessment and the basis for it, and the agreed procedure for reclassification if your use case expands. Do not accept "subject to applicable law" characterisations without specifics.
Conformity Assessment and Technical Documentation
High-risk AI systems must undergo conformity assessment before deployment. Your contract must:
- Require the vendor to provide conformity assessment documentation on request
- Establish your right to receive updated technical documentation when the system is materially modified
- Specify the retention period for technical documentation (EU AI Act requires 10 years)
- Address what happens to documentation rights if the vendor is acquired or ceases operations
- Define "material modification" — what changes trigger new conformity assessment
Human Oversight Provisions
Article 14 of the EU AI Act requires high-risk AI systems to allow for human oversight. Your contract must implement this structurally — not just as a recital. This means: the system must allow human operators to understand its outputs, the vendor must provide interpretability tools or documentation, and your deployment must preserve the ability for a qualified person to override or disregard AI outputs without technical obstruction.
Post-Market Monitoring
The EU AI Act requires providers of high-risk AI systems to implement post-market monitoring. As deployer, you are required to cooperate and to report serious incidents. Your contract must establish: the vendor's monitoring obligations and reporting cadence, your own reporting obligations, the procedure for serious incident escalation, and indemnification provisions if vendor monitoring failure causes your regulatory exposure.

Data Governance and Processing Rights
AI systems consume your data in ways that traditional software does not. A database processes your data and returns it. An AI system potentially learns from your data, incorporates it into model updates, and — in the worst case — surfaces elements of it in responses to other customers. The contractual governance of data rights must address each of these scenarios explicitly.
Training Data Prohibition
The most fundamental protection is a clear prohibition on your data being used to train or fine-tune the vendor's general-purpose models without your explicit written consent. This applies to: inputs you send to the API, outputs generated in response to your inputs, usage patterns and system logs, and any fine-tuning data you provide. Many vendors' default contracts contain vague language that does not clearly prohibit training use. Do not accept ambiguity on this point.
Data Residency and Sovereignty
Where does your data live when it is processed by the AI system? For European enterprises, GDPR requires that data either stays within the EEA or is transferred under approved mechanisms with appropriate safeguards. For enterprises in regulated industries — banking, healthcare, defence — there may be additional national requirements. Your contract must specify: data processing locations, approved transfer mechanisms, sub-processor disclosure obligations, and the procedure if the vendor changes its processing geography.
Data Deletion and Portability
When the contract ends, what happens to your data? AI systems often retain conversation history, fine-tuning datasets, and derived model weights. Your contract must specify: deletion timelines for all your data on contract termination, a process for verifying deletion, portability rights for fine-tuning datasets and conversation history, and the procedure if the vendor is acquired — since acquirers don't always inherit deletion obligations.
Algorithmic Audit Rights Enterprises Must Negotiate
Most enterprises would not deploy financial software without the ability to audit transaction logs. Yet they routinely deploy AI systems that make consequential decisions with no audit rights at all. This is changing, driven by regulation and litigation, but vendors do not offer audit rights by default.
Outcome Audit Rights
You must have the right to audit AI system outputs for bias, consistency, and accuracy over time. This means: access to all decisions the system made in a defined period, demographic breakdowns of outcomes where relevant to non-discrimination obligations, accuracy statistics compared to ground truth, and drift analysis showing how decision patterns have changed as the model evolves. Vendors often resist this as they claim it constitutes disclosure of proprietary model information. The response is that you are not requesting the model — you are requesting records of decisions made about your customers or employees.
Model Card and System Card Access
Model cards document a model's intended use, performance characteristics, known limitations, and evaluation datasets. System cards document the broader AI system including safeguards and mitigations. These should be contractual deliverables — not marketing documents that can be withdrawn — for any high-risk AI deployment. Your contract should require the vendor to maintain current model and system cards, notify you of material changes, and provide access on request or at defined intervals.
Third-Party Audit Rights
For high-risk AI systems, the right to commission independent technical audits is essential. The contract should establish: your right to appoint a qualified third-party auditor, the scope of information the auditor can access, confidentiality obligations on the auditor, the vendor's cooperation obligations, and the timeline for responding to audit findings. Vendors resist third-party audits more than almost any other governance provision. This resistance is itself a governance signal.
Liability Allocation for AI Decisions
When an AI system makes a wrong decision — denying a legitimate loan application, flagging an innocent person as fraudulent, recommending a treatment that harms a patient — who is liable? In most current AI vendor contracts, the answer is: you, entirely. Standard terms cap vendor liability at fees paid and exclude consequential damages. This leaves the enterprise bearing unlimited exposure for AI-generated harm.
Negligent Development and Model Defects
Vendors must accept liability for negligent development — models trained on unrepresentative data, known biases not disclosed, or safety testing not conducted. This should be expressed as a warranty: the model was developed to reasonable professional standards, known material biases and limitations have been disclosed in the model card, and the model performs as described in technical documentation. Breach of warranty should create a right to remedy and, in serious cases, termination and indemnification.
Consequential Damages Carve-Out for Compliance Failures
Standard vendor contracts exclude consequential damages entirely. For AI deployments in regulated industries, you need a carve-out for: regulatory fines and penalties arising from the vendor's failure to deliver a compliant system, third-party claims arising from model bias or discrimination, and costs arising from the vendor's failure to comply with EU AI Act obligations. These carve-outs are negotiable for enterprise-scale deployments, particularly from vendors seeking multi-year committed spend.
Incident Response and Notification Obligations
AI systems fail in unexpected ways. Models hallucinate. Safety guardrails are bypassed. Biased outputs occur at scale before detection. Your contract must establish clear incident response procedures that protect your regulatory position.
Incident Definition and Severity Classification
The contract should define what constitutes an AI incident — including: outputs that cause or could cause material harm to individuals, system behaviour that deviates materially from documented performance, discovery of bias patterns not previously disclosed, security breaches affecting AI model integrity, and regulatory investigations of the vendor's AI systems. Severity classification determines notification timelines and response obligations.
Notification Timelines
The EU AI Act requires notification of serious incidents to national authorities within specific timelines. Your contract must establish vendor notification to you that is earlier than your regulatory deadline — so you have time to investigate and report accurately. A 24-hour vendor-to-enterprise notification obligation for serious incidents is reasonable and achievable. 72-hour notification for significant incidents. Monthly reporting for minor incidents.
Post-Incident Remediation
Following an AI incident, your contract should require: a root cause analysis within a defined period, a remediation plan with committed timelines, evidence of remediation completion, and independent verification for serious incidents. Without these obligations, vendors have limited incentive to invest in remediation after an incident — particularly if they consider the incident contained.

Pulling together the requirements above, every enterprise AI vendor contract should contain the following governance provisions:
- Risk Classification Warranty: Vendor warrants the AI system's risk classification under applicable law and commits to notify of reclassification triggers
- Conformity Assessment Documentation: Right to receive, retain, and audit conformity assessment documentation for 10 years
- Human Oversight Capability: Warranty that the system technically enables human override of AI outputs
- Training Data Prohibition: Explicit prohibition on using enterprise data for general model training without written consent
- Data Residency Specification: Named processing locations and approved transfer mechanisms
- Data Deletion on Termination: Verified deletion within 30 days of contract end with written confirmation
- Outcome Audit Rights: Right to audit AI decision outputs, demographic breakdowns, and drift analysis
- Model Card Access: Right to current model card and system card as contractual deliverables
- Third-Party Audit Rights: Right to commission independent technical audits with vendor cooperation obligations

This framework is not a negotiating maximalist position. Each clause is either required by existing regulation, necessary to protect your regulatory position, or reflects standard practice in mature technology contracting. Vendors who resist all of these provisions are signalling either that their systems are not enterprise-ready or that they intend to operate outside regulatory requirements.
